Delete unwanted apps. You can even try resetting your phone. When mine is low on memory i do that. It deletes everything, but you have all the memory you started with.
This is a last resort!

Go to your settings and into Application. Go to "manage applications", find "Market" and then clear app data.
This worked for me =]

Or just download directly from sts site.
Dont forget to let ur phone be able to dl from non market site in option.

Should work.
Had same prob when I tried from market eventough had 1g memory and 2g on my sd.
